Magical Dreams/Dream Fantasy is a feature added in Disney Magical World 2. Magical Dreams are colorful parade-like dream sequences that the player character can experience if they select the dream book icon that pops up on their bed, and then select the dream parade to enter. Once a player decides that they want to do a dream parade, the character lays on their bed and the dream sequence begins to be displayed on the screen. The player runs through and explores brightly lit colorful structures as characters run around and music from the real Disneyland Parade plays. There are 29 different dream parades in the game, all based on different Disney franchises.

First, the player has to collect puzzle pieces and get the puzzle frame before you can do a dream parade. Puzzle frames are obtained by taking photos with Disney characters from the theme the dream puzzle is from. Puzzle pieces are collected by talking to or performing greetings towards the Disney characters with a puzzle piece icon showing above them. You can also trade for pieces with Miss Teri at the Shop of Wonder using special gems you get from mining. The puzzle frame and pieces get added to your Dream Book, which can be accessed from the player's bed in the player character's house. You have to spend and lose puzzle pieces each time you enter a dream parade, but the puzzle frame is yours to keep.
